About the Optimal Hedge Ratio Calculator

An optimal hedge ratio estimates how much exposure to take in a hedging instrument to minimize the variance of a portfolio or business exposure. It is not automatically a recommendation to trade. The familiar minimum-variance formula multiplies the correlation between portfolio and hedge-instrument returns by the ratio of their volatilities. A close positive relationship and similar volatility can produce a ratio near one. A weaker relationship or a more volatile hedge instrument generally produces a smaller ratio. Enter the market value of the exposure, the price or contract value of the hedging instrument, and volatilities measured over the same historical interval. Enter percentages as numbers, so 18 means 18%. Correlation must be between −1 and 1. The calculator reports an indicative dollar hedge amount and divides it by the instrument price to show an indicative number of units. Negative ratios may be meaningful when returns naturally move in opposite directions, but the trade direction and contract convention need independent review. The output uses historical statistical inputs, so it has important limits. Volatility and correlation can change sharply during stress, and a linear hedge can leave basis risk, liquidity risk, currency risk, and timing risk. Futures contract multipliers, options deltas, transaction costs, margin, financing, tax, and position limits are not included. The risk-free rate is recorded as useful context but does not enter the minimum-variance formula displayed here. Use a consistent sampling period and compare the result with a hedge policy, current exposure, and a range of plausible market scenarios. Re-estimate inputs regularly rather than assuming an old correlation persists. What does a ratio of 0.75 mean?

It estimates hedge exposure equal to 75% of the portfolio value under the supplied minimum-variance assumptions. Contract size, multipliers, and trade direction still need a separate check.

Does a higher correlation always mean a better hedge?

A stronger stable relationship can improve variance reduction. Liquidity, basis risk, cost, and changing market regimes can still leave a hedge incomplete.

Why can the ratio be negative?

Negative correlation can call for an exposure in the same direction under the formula. Verify the instrument’s quoted direction before trading.
